What Is a Circuit Breaker in the Stock Market? Upper & Lower Limits

Stock markets are very volatile; therefore, share prices can change sharply sometimes in a matter of minutes due to any news, economic data, or even investor sentiment. To put an order and stop panic selling or irrational buying, exchanges have a mechanism known as a circuit breaker. It acts as a temporary interruption in bargain when a price falls outside certain prescribed limits. Understanding how circuit breakers work aids investors in maneuvering sudden movements in market conditions on both Stock Market and Share Market.

Understanding Circuit Breakers

Circuit Breaker is a safety mechanism used by the stock exchanges to control the extremes of price volatility. The trading stops at a certain percentage rise or fall of a stock or even an index at its trading session.

The intention is to bring in the investor and the regulator some time to take stock and remove such speculative moves, bringing about a normal operation of the market. Consequently, the trading stops for a specified period according to the level of crash.

These circuit breakers may either be for individual stocks or all the stocks in a broad market index such as Nifty or Sensex.

Purpose of Circuit Breakers in the Share Market

A prime purpose of circuit breakers is maintenance of stability and protection of investors from sudden, massive losses. The Share Market is affected most by emotions such as panic and euphoria. Such emotions may cause rather rapid movements of prices. Such extreme and unqualified adverse price movements in the market can be avoided through temporarily halting trading and allowing information-based decisions.

It also contributes to fair price discovery and protects smaller investors from volatility caused by institutional or algorithmic trading.

How Circuit Breakers Work

Circuit breakers are triggered by the stock’s or index’s price changes expressed in percentage terms. The limits are determined in accordance with India’s SEBI guidelines and therefore followed by NSE and BSE.

The movement of a stock or the index in question up or down beyond a certain percentage would halt trading.

Once the “cooling off” period has subsided, trading actually recommences in a phased process.

If an index falls sharply due to negative news, it will be circuit breaker trading closed. If there are rapid price surges upward, operations are immediately halted to prevent speculative bubbles.

Types of Circuit Breaker

Circuit breakers operate on two levels:

  1. Index-wide circuit breakers

This is applied when the entire market index, such as the Nifty 50 or Sensex, exceeds certain thresholds. Such levels are set at 10%, 15%, and 20%.

10% Movement: Trading halts for 45 minutes if triggered before 1 PM.

15% Movement: Trading stops for 1 hour and 45 minutes if breached before 1 PM.

20% Movement: Trading is halted for the rest of the day regardless of the time.

This is a halt to all stocks as well as derivatives across the whole exchange, giving the complete market some time to restabilize.

  1. Stock-specific circuit breakers

Upper-limit and lower-limit price bands are specified for individual stocks. These price bands are set generally between 2%, 5%, 10%, or usually cover 20%, depending on the category and volatility of that stock.

If a stock hits its upper circuit, it means that there are buyers who want to purchase at higher prices, but none are available. If it hits the lower circuit, however, sellers dominate, and buyers are scarce. A trading halt occurs inducing the breach of the price band in both cases.

Effect on Investors

The liquidity and trading opportunities are affected by circuit breakers. Investment protection from extreme losses can restrict the processes of buying or selling if their markets are stopped. Investors must track any market announcement developments, since impulsive orders near circuit limits would find themselves stuck until the market reopened. 

Also, circuit-breach events should be perceived as indicative of increased volatility, making investors reconsider their exposure status.

Conclusion

There are circuit breakers of great significance in stabilizing the Stock Market. These prevent excessive price swings and encourage disciplined trading, thus protecting the interests of the investors. Whether it is an index or a stand-alone stock, this mechanism causes interruptions in trading that allow the Share Market to function more effectively. Understanding how upper and lower circuit limits work helps traders remain calm and make rational decisions during volatile sessions.
